iTunes gives you the ability to create ringtones for your iPhone from the songs you have purchased from the iTunes Store. This lets you expand the selection from the stock ringtones that come with your iPhone.
Not every song in the iTunes store is available to be made into a ringtone, but many are. You can tell which ones are available by looking for the "bell" icon.
To get a ringtone from an iTunes Store song, you have to buy twice. First you buy the song for US$0.69 - US$1.29. Then you create the ringtone and buy it for another US$0.99. You cannot create ringtones in iTunes for songs that you did not purchase from the iTunes Store, i.e. songs you imported directly from a CD or purchased from AmazonMP3.

There is nothing that keeps you from creating ringtones that are in bad taste. I'm sure you've been in a public place and heard someone's phone ring with lyrics from a song that maybe seemed good at the time but are embarrassing in public. I have an acquaintance whose ringtone for when his wife calls is "Baby Got Back." I'm not sure his wife would appreciate this if she knew.
